Currency Volatility in Latin America

Latin Trade's latest index shows major currencies more volatile than they've been in more than a decade

By José Luis de Haro, Latin Trade

It is a crucial time for currencies around the region. While the U.S. Federal Reserve is ready for its first rate increase since the financial crisis, crude oil prices have dropped more than half since June last year. Those headwinds are taking a toll in many countries around Latin America, in particular those that depend on commodities and have not implemented enough reforms to confront the fiscal and macroeconomic challenges ahead.

Region's Main Currencies Falling Against U.S. Dollar

At the end of January, the main currencies in the region continued their devaluation against the U.S. dollar, with the Argentine peso losing around 19% of its value, while the Colombian peso lost more than 17% when pegged to the U.S. currency. By mid-March, the Brazilian real had fallen more than 14% against the U.S. dollar during this year, and the Mexican peso fell to levels not seen since 1993.

Argentina, Venezuela Show Most Currency Exchange Volatility

Latin Trade's Latin American Currency Volatility Index, calculated by factoring in the exchange rates (monthly averages) of Latin America's major currencies against the U.S. dollar from their starting points on January 31, 2010, has reached its highest levels in 15 years. This reflects  the risk posed by regional players and international companies with exposure to these countries.

Argentina and Venezuela remain the countries with the most volatility related to their currency exchange, while the region's biggest economy, Brazil, is also notable for the real's ups and downs, which are making it difficult for its central bank to tame inflation.

Some Stabilization Relative to January 2014

Looking at the same index, but factoring in the exchange rates of the region's major currencies against the U.S. dollar starting January 31, 2014, there is some stabilization. That said, according to the latest survey published by Bank of America Merrill Lynch, investors seem to have become increasingly more bearish on Emerging Markets currencies.

The consensus is that the U.S. dollar will continue to gain against other currencies, as 92% of survey participants expect the currency to appreciate this year, with more than half expecting a 5% to 10% appreciation.

Expect Increased Volatility if U.S. Dollar Continues to Gain

If the dollar continues to gain, expect increased volatility for some Latin American countries, since fiscal challenges in the region, mixed with slow growth and rising rates in the U.S., could pose significant challenges to overcome.
