Eligibility of HVAC Units as Qualifying Leasehold Improvement Property

The IRS has concluded that heating, ventilation, and air-conditioning (HVAC) units installed on the roof of a building or on a concrete slab adjacent to a building are ineligible to be treated as qualified leasehold improvement property (QLIP). QLIP is any improvement to an interior portion of a building which is nonresidential real property if:

  1. The improvement is made under or pursuant to a lease by the lessee of that portion of the building;
  2. That portion of the building is to be occupied exclusively by the lessee of the building;
  3. The improvement is placed in service more than three years after the date the building was placed in service.

Even if the three requirements above are met, HVAC units located on the exterior of the building do not meet the location requirement of QLIP.

The effect of this ineligibility to be treated as QLIP is to write-off the HVAC units over 39 years using the straight-line method of depreciation. Whereas, QLIP is written-off over 15 years and is eligible for bonus depreciation.
