Are you prepared for the new wave of mid-market M&A activity?

 

According to a recent Association for Corporate Growth (ACG) survey, middle market companies and private equity firms are making immediate plans for acquisitions. Due to upcoming increases in marginal tax rates and the reduction in gifting limits from $5 million to $1 million in 2013, respondents are optimistic about deal flow increasing during that same period as private owners hope to maximize their cash at close.

 

The two main reasons for middle market acquisitions over the next 12-18 months are expected to be increasing market share and entering new markets or product lines. Companies in the middle market have determined that it often makes more sense to acquire an existing business to expand capabilities rather than attempting to develop these capabilities internally. Furthermore, many privately-held companies that have weathered the storm between 2008 and 2010 are often times much stronger than they were before, which makes them more attractive takeover targets, especially combined with the fact that several of their competitors may have been liquidated in the past downturn.

 

Reversing the trend of the past several years, retreat to the safety of cash is beginning to abate-both from buyers and lending sources. Overall, we've seen financing sources become more aggressive near the end of 2011 and beginning of 2012 as evidenced by larger Debt/EBITDA multiples. The amount of cash sitting on the sidelines has caused a number of new private equity firms to emerge as private investors chase yield. As such, banks have been anxious to establish new relationships with new private equity firms, albeit cautiously so. In addition, the more diverse community of lending sources in the middle market has created more competition for deal financing. Rates and terms from mezzanine providers have loosened and enabled higher leverage without triggering lending ratios. This trend has provided certain private owners with the opportunity to recapitalize their business and take some at-risk money off the table-an option that may not have been available during the last significant downswing in the economy.
